IBM reported third-quarter results on October 21. Revenue grew 5%, software was the main driver, mainframe sales fell, and the company raised its free cash flow outlook while leaving revenue guidance unchanged.
The numbers
| Segment | Revenue | Growth (constant currency) |
|---|---|---|
| Total | $17.1B | +5% (+6%) |
| Software | $7.8B | +8% (+9%) |
| Consulting | $5.3B | flat (+2%) |
| Infrastructure | $3.7B | +4% (+5%) |
- Inside software: Red Hat (hybrid cloud) grew 11% and Data grew 19%.
- Inside infrastructure: Distributed Infrastructure grew 31%, while IBM Z, the mainframe line, fell 20%.
- Earnings: GAAP diluted EPS from continuing operations was $2.31, up 26%. Operating (non-GAAP) EPS was $2.95, up 11%.
- Margins: GAAP gross margin 56.8%, operating gross margin 58.5%, and operating pre-tax margin 19.3%, up 0.7 points.
- Cash: third-quarter free cash flow was $3.0B, up $0.7B. Year-to-date free cash flow is $7.8B.
- Dividend: $1.69 per share quarterly.
Outlook
Full-year 2026 constant-currency revenue growth guidance of 4% to 5% is unchanged. Free cash flow is now expected to rise by more than $1 billion year over year, which is an upgrade. IBM’s CEO said clients are applying AI across entire operating models, not only narrow use cases. The release gives no figure for generative AI bookings, so that claim is qualitative.
What stands out
- Software carries the company. It is the largest segment, and its 8% growth is well above the group’s 5%.
- Consulting is flat. Services demand is not growing at constant currency beyond 2%.
- Mainframe revenue is lumpy. Mainframe sales are cyclical, so a 20% drop can reflect product-cycle timing; the release does not say. Distributed infrastructure growth of 31% is strong.
- Quality of earnings. Free cash flow improvement matters more to IBM’s valuation than EPS in a quarter like this.
Where to be skeptical
Constant-currency numbers flatter growth when the dollar is strong, and operating EPS excludes items that GAAP includes. A single quarter of 8% software growth does not by itself prove a trend, and the release does not break out how much comes from AI products. Stock reaction was not confirmed at the time of writing.
